What Is The AI Trade Secret Risk For Small Businesses
The risk is an AI tool reading files it should never see, on a device nobody manages. Seth Kugler, a partner at Grellas Shah LLP whose practice centers on trade secret litigation, warns that AI creates ways to misappropriate secrets beyond the classic story of an employee downloading files onto a thumb drive.
The new pattern runs through consumer tools. Kugler warns that thousands of employees may be violating confidentiality agreements right now by running consumer AI agents on personal laptops that hold their employers’ intellectual property.
Unmanaged AI agents on personal devices are the new trade secret leak.
Can An AI Agent Really Void Your Trade Secret Protection
A federal case in the U.S. District Court for the Northern District of California says yes. A former senior employee at a marketing agency used stolen trade secrets as training inputs to build what Kugler describes as an AI version of his old boss.
The defense argued that a quarantine folder plus zero poached clients meant no harm had occurred.
The court rejected that argument, granted a temporary restraining order and a preliminary injunction, and recognized the competing AI agent as an existential threat. The Defend Trade Secrets Act gives federal courts this power to stop misappropriation before the damage compounds, and contamination is the reason speed matters here.
Kugler’s warning is that contamination cannot be undone: once a trade secret trains an agent with recursive capabilities, the model keeps reproducing the secret’s value long after the documents are recovered.
Courts now treat an agent trained on stolen files as a threat worth freezing.
How Is AI Data Leakage Different From Ordinary Employee Theft
Theft used to require intent, and that made it rare and detectable. Kugler’s position is that AI also creates significant risks of inadvertent violation, because a desktop agent can scan files, create folders, and ingest directory paths across a local hard drive without requiring special permission or alerting the user.
Standard web interfaces do not do this. The desktop app that summarizes your documents is also the app that can disperse, alter, and recreate them across nonobvious folder paths, which is why Kugler says traditional digital discovery is no longer sufficient and full forensic imaging of a personal device, once considered overkill, is now the bare minimum in an investigation.
If settings allow model training on that ingested data, courts may find the secrets lost protection through dissemination outside the company.
Inadvertent ingestion can waive protection that deliberate theft could not.
The agency owner’s laptop syncs at midnight, and a desktop agent indexes every client folder while the office sleeps. Each contract, rate sheet, and campaign plan lands in someone else’s training pipeline, and the confidentiality agreement covering employees never mentioned agents because the agreement predates them.
In the Northern District of California case, 1 quarantine folder was the whole defense, and it failed. The value that took years to build now lives in a model nobody at the agency can delete.
The same exposure sits inside any business where knowledge is the product: the consultancy whose playbooks live on staff laptops, the dev shop whose client repos sync to a personal machine. Protection does not fail at the firewall, it fails at the folder an employee never classified as sensitive.
Which Businesses Are Most Exposed To AI Trade Secret Loss
Startups scaling on personal devices under standard Confidential Information and Invention Assignment Agreements carry the sharpest exposure, because those agreements do not define ingestion, model training inputs, or machine learning misappropriation. The practical check is how each vendor handles training data, since consumer-tier and business-tier policies differ on the same tool.
Any business where employees work from personal laptops on client material fits the pattern: agencies, consultancies, and anyone who signed an agreement written before agents could crawl a drive. The other AI legal risks we tracked this quarter follow the same shape: exposure arrives through a tool adoption nobody logged.
If your IP lives on a device you do not manage, assume it is exposed.
What Should Founders Do About AI Trade Secret Risks Now
Kugler’s playbook has 4 parts. Implement strict agentic AI policies that isolate outside AI from company documents, since web-based tools under strict data privacy policies are safer than desktop apps that crawl local drives, and some agents should not run at all in an environment holding trade secrets.
Eliminate remote access from unmanaged devices by shifting to a closed cloud environment where files can be viewed on a secure server but never downloaded to a local machine. Rewrite Confidential Information and Invention Assignment Agreements with explicit clauses covering AI use, model training inputs, and a precise definition of data misappropriation through machine learning.
If misuse is suspected, cut off all system access and retain counsel the same day, because the federal statute rewards speed and the contamination does not wait.
